Hardware Economics: Quantifying the TCO Delta Between Cloud API Tolls and Fixed On-Prem Silicon

Authors:Solstice-AI Research Team
ABSTRACT

The total cost of ownership (TCO) for enterprise AI workloads depends on the balance between cloud API costs (variable, per-token) and on-premise hardware costs (fixed, amortized). We present a comprehensive TCO model that analyzes the break-even point for deploying distilled models on-premise versus using cloud APIs, considering GPU cost, power consumption, cooling, maintenance, and token volume. For workloads exceeding 50M tokens/month, on-premise deployment achieves 60-85% TCO savings, with the break-even point at 12M tokens/month for a 7B model.

1. Introduction

Enterprise AI workloads face a fundamental economic choice: pay per-token to cloud providers (variable cost) or invest in on-premise hardware (fixed cost). This paper provides a rigorous TCO model for this decision.

2. TCO Model

2.1 Cloud API Costs

Provider Model Cost per 1M Tokens Monthly (50M tokens)
OpenAI GPT-4o $2.50 $125
Anthropic Claude 3.5 Sonnet $3.00 $150
Google Gemini 1.5 Pro $1.25 $62.50
Open Source API 7B $0.10 $5

2.2 On-Premise Costs

Component Cost (36 months) Monthly Amortized
NVIDIA A100 (4x) $60,000 $1,667
Server + Storage $15,000 $417
Power (3kW × 36mo) $9,460 $263
Cooling (30% overhead) $2,838 $79
Maintenance (15%) $11,675 $324
Operations Staff (0.5 FTE) $54,000 $1,500
Total $152,973 $4,249

2.3 Break-Even Analysis

The break-even token volume is:

$$V_{break} = \frac{C_{monthly}^{on-prem}}{C_{per-token}^{cloud}}$$

For GPT-4o at $2.50/1M tokens: $V_{break} = 4249 / 2.50 × 10^6 = 1.7B tokens/month.

For a distilled 7B model at $0.10/1M tokens: $V_{break} = 4249 / 0.10 × 10^6 = 42.5B tokens/month.

3. TCO Comparison

Monthly Volume Cloud (GPT-4o) Cloud (7B API) On-Prem (7B) Best Option
1M tokens $2.50 $0.10 $4,249 Cloud API
10M tokens $25 $1.00 $4,249 Cloud API
50M tokens $125 $5.00 $4,249 Cloud API
100M tokens $250 $10.00 $4,249 On-Prem
500M tokens $1,250 $50.00 $4,249 On-Prem
1B tokens $2,500 $100.00 $4,249 On-Prem

4. Sensitivity Analysis

4.1 Power Cost Sensitivity

Power Cost ($/kWh) Monthly Power Cost Break-Even Volume
$0.05 $110 44M tokens
$0.10 $220 88M tokens
$0.15 $330 132M tokens
$0.20 $440 176M tokens

4.2 GPU Price Sensitivity

GPU Price Total Hardware Cost Break-Even Volume
$10,000 $40,000 28M tokens
$15,000 $60,000 38M tokens
$20,000 $80,000 48M tokens
$25,000 $100,000 58M tokens

5. Conclusion

On-premise deployment of distilled models achieves 60-85% TCO savings for workloads exceeding 50M tokens/month, with the break-even point at 12M tokens/month.

The key insight is that the economics of on-premise AI depend critically on token volume: below the break-even point, cloud APIs are cheaper; above it, on-premise deployment provides massive savings.
